Dog consumed what the vet said to be a towel - I saw no remnants or evidence of shredded towel - I have signed contract from owner releasing me from all liability and veterinary expenses - but owner is claiming negligence - Should I be worried about legal action?

The release the owner signed should cover any negligent acts by you, if you were negligent. Animals seem to do this ingestion of foreign objects when in a new environment, my new cat did the same thing after a week. He can always sue you but it sounds like your release will protect you.
